I have Eclipse 3.2.1 and I wish to install 3.3M5 and retain all my settings.
What's the correct way to do this? Is it just a case of unzipping the
folder contents on top of the existing files?

And loving it,

No, definitely don't do that - it will not work.
You have two options:
A) Install 3.3 seperately but point it to your existing workspace when
it starts up. Eclipse stores all your Preferences in the workspace. Just
make sure to back up the workspace because once you touch it with 3.3 it
will not longer be compatible with 3.2
B) You can use a new workspace for 3.3 but export all Preferences
settings from 3.2 via the menu File > Export
Hope this helps,
Eric
